About Value Added Tax (VAT)

Value Added Tax (VAT) is a consumption tax placed on a product whenever value is added at each stage of the supply chain, from production to the point of sale.

How VAT Works

VAT is collected by businesses on behalf of the tax authority at each stage of the production and distribution process:

  • When a manufacturer buys raw materials, they pay VAT on the purchase
  • When they sell to a wholesaler, they charge VAT on the sale
  • The wholesaler then charges VAT when selling to a retailer
  • Finally, the retailer charges VAT to the end consumer

Businesses can generally recover the VAT they've paid on their purchases (input VAT) against the VAT they've collected on their sales (output VAT).

VAT vs. Sales Tax

Unlike sales tax, which is only collected at the final point of purchase, VAT is collected throughout the supply chain. However, the end consumer ultimately bears the same tax burden.

VAT Calculation Formulas

Adding VAT:

Gross Amount = Net Amount × (1 + VAT Rate)

VAT Amount = Net Amount × VAT Rate

Removing VAT:

Net Amount = Gross Amount ÷ (1 + VAT Rate)

VAT Amount = Gross Amount - Net Amount

Calculating VAT Amount:

From Net: VAT Amount = Net Amount × VAT Rate

From Gross: VAT Amount = Gross Amount - (Gross Amount ÷ (1 + VAT Rate))

Example Calculations

For a 20% VAT rate:

  • To add VAT to £100: £100 × 1.20 = £120
  • To remove VAT from £120: £120 ÷ 1.20 = £100
  • To calculate VAT on £100 net: £100 × 0.20 = £20
